does it actually recharge the Iphone (thus reducing the battery's life expectancy) or is it smart enough to power the iphone directly by bypassing the internal battery?

I likely re-charges the iPhone's battery (assuming the iPhone's battery is below 95% to 100% charged). I don't believe there's a way to by-pass charging when using the iPhone connector.

I don't think charging the battery has a significant effect on battery life expectancy. You presumably would've recharged the battery within a day or so anyway, and there's no harm in running the iPhone with the battery full, since charging circuitry is smart enough that it won't try to charge the battery any further if it is already full. It's not like it's "frying" in there or something.
